I wasn't able to replicate the problem when creating a new outline from scratch and sync'ing it to the device: the categories appeared to transfer properly.
The only way I could get the categories and keywords to work in my main outline was to uncheck Synchronize on the outline and OK it to delete the outline from the device. Then, once it had sync'd and deleted the outline I re-enabled sync'ing and let it sync a fresh copy on to the device. Everything appears to be in sync and is staying in sync now. I guess this is similar to creating a new outline from scratch and sync'ing it over so that makes sense.
What I had done with my main outline was delete all my categories and keywords and replace them when new text and then systematically go through all the unchecked items in the outline and assign them one of the new categories. Only some of the items got new keywords. When I sync'd to the device after these changes I did notice that the original categories were still in the list on the device so perhaps there were just too many changes and it got confused. The old categories were added back into the list on the PC after the next sync too.
When I have a bit of time I'll try to replicate it again.

As for the MS SQL question, do you have DayNotez installed? Bonsai does not use the MS SQL software and should not require its installation. DayNotez uses SQL and could trigger this. I'll look into this SQL issue later. If the DayNotez UI is running, then I would ignore this for now as it seems the Updater is not properly detecting the installed SQL software.
I do have Daynotez on my device but it's not usually running during the sync process. The 'wrong' version of sql doesn't seem to be harming it so I'll ignore it for now as you suggest.
